Interest Rates and Amortization

The interest rate prices borrowed capital; amortization determines how quickly principal is repaid.

Definition

The interest rate is the percentage charged for borrowing money. Amortization is the schedule through which periodic payments reduce principal over time. A loan may have a five-year term but payments calculated on a 25- or 30-year amortization schedule.

A loan payment has two main jobs: pay the lender for using money and return some of the money borrowed. Interest is the first part; principal repayment is the second. A longer amortization period usually creates a smaller current payment because principal is repaid more slowly, but more balance remains outstanding later.
